Another way to install Java on Lion is to go to the command-line (Terminal) and type 'java'. If java isn't installed it will prompt you to install it (via Software Update).
The installed version is Apple's Java 1.6 VM. Oracle will provide Java for Mac starting with Java 1.7 (which was just recently released for Windows and Linux). Java 1.7 isn't yet available for the Mac but supposedly will be 'soon'. Also supposedly, future versions of Java will be release for all three platforms at the same time by Oracle.
On the dozen or so Macs I've upgraded to Lion, when you launch a Java app for the first time you're told that Java first needs to be installed. Click a few buttons and Lion downloads and installs the Java VM for you.
Lion doesn't have Java installed by default. If you upgrade a system to Lion, it will actively remove the existing Java installation. However, Lion will automatically download Java if you attempt to run any Java applications.
The Java installed is still the Apple Java. The Oracle version isn't even ready for beta yet but will probably have a developer-only release by the end of the year. You can probably expect the Oracle Java version to be ready for end-users by 2nd quarter of next year.
Once it is finally released, the Oracle version is slated to be a first class release, meaning new versions of Java will come out simultaneously for Windows, Linux and OS/X. That's odd, I don't remember being prompted to download any Java software after the Lion upgrade; but in Utilities, I found the 'Java Preferences Version 14.03 Java 6 Standard Edition Copyright 2004-2011 Oracle and/or its affiliates'.
